US Small Caps Log Their best Start to a Year Since 2021

Across 25 years of EasyAlpha tracking back to 2002, US small caps have rarely started a year with this much relative strength. The +13.9% return through late October marks the best performance over this stretch since 2021. That run broke a long period where a handful of trillion-dollar technology giants drove almost all major index gains, leaving smaller firms trailing behind.

The reversal began early in the year. In January, smaller stocks posted their longest winning streak against large caps since 1996. That initial rotation reflected growing optimism about domestic economic activity alongside rising investor caution regarding massive capital spending on artificial intelligence buildouts.

Broader equities gained fundamental support as third-quarter economic growth reached 3.4%, reinforcing expectations for domestically oriented businesses. That macroeconomic momentum helped smaller firms attract steady interest from investors seeking alternatives to high-priced market leaders.

The divergence widened as concerns over massive artificial intelligence spending collided with earnings misses at major technology firms. While tech giants faced selling pressure, smaller businesses held their ground, demonstrating broader participation across the wider economy.

That dynamic allowed the Russell 2000 to advance even as capitalization-weighted indexes stumbled. While the rally faced turbulence from late-month market declines, relative small-cap outperformance persisted into late October as investors treated earnings pressures as concentrated within mega-cap tech rather than spreading across the broader domestic economy.

This rotation marks a meaningful shift in how capital moves through the broader market. When passive index flows and concentrated momentum dominated the market in prior years, smaller businesses were largely left behind, opening a wide valuation gap. As expectations for massive tech spending moderated, that valuation discount offered a margin of safety, encouraging a natural migration toward cyclical and domestically focused businesses.

For everyday investors, the rally shows that market leadership has expanded beyond a narrow cluster of tech leaders. Broad participation across industrial and regional companies typically points to healthier underlying economic activity. The key variable to watch going forward is debt refinancing. If interest rates stay higher for an extended period, interest expenses could erode corporate profits, testing whether this year's outperformance can last.
